It's magically enchanted to give him the ability to breathe under water, same with the Goron tunic being enchanted to protect from heat. In a world full of magic developing an enchantment for water breathing should be easy

This tunic makes force field that attracts oxygen to him and on skin makes some special mixsture that is harmless to lungs (like in sci-fi healing pools) and carries a lot of collected oxygen, so he breathes water.

In Twilight Princess the Zore Tunic makes more sense when breathing under water than what it does in Ocarina of Time, in Twilight Princess Link has an oxygen mask on his face when you're under water.
